A Third of Brazil's ETF Surge Came From the Currency. The Rest Prices a Runoff Still Three Weeks Off.

The iShares MSCI Brazil fund rose about 13% and the real gained more than 4% after Flávio Bolsonaro led the first round by under 2 points. Monday's moves already match or beat what investors were expecting.

For a dollar-based investor, Monday's rally in Brazil came in two layers, and only one of them depends on stock prices.

The iShares MSCI Brazil ETF traded near $43.31 in the afternoon, up about 13.4%. Over the same session the real strengthened about 4.3% against the dollar, to roughly 4.99 per dollar. Strip the currency out and the shares underneath the fund rose about 8.7% in local terms, almost exactly the roughly 9% gain in the Bovespa, which closed in on 209,000 and a record. By that arithmetic, about a third of the fund's gain was the real, and two-thirds was Brazilian equities.

What the vote decided, and what it did not

The trigger was Sunday's first round. With 99.99% of ballots counted, Brazil's electoral court had Flávio Bolsonaro on 47.03% of valid votes and President Luiz Inácio Lula da Silva on 45.16%, a lead of about 2.2 million votes. Neither passed 50%, so the two meet again on . Going in, most polls had Lula in front.

Markets treated the result as more decisive than the count. The move started before Brazil opened: the ETF was already about 10% higher in Sunday night trading. By Monday afternoon Itaú Unibanco had gained about 16%, Banco Bradesco nearly 20% and Petrobras about 13%. Brokerage XP rose about 33%, StoneCo and PagSeguro about 22% each and Nu Holdings about 14%. Dollar bonds due 2056 added about 1.4 cents, to near 93.5 cents.

The fiscal bet

Bank shares leading and long-dated dollar bonds rising both point to the same wager: a lower risk premium on Brazilian government debt.

The debt load is the reason that premium exists. Gross public debt reached 82.5% of gross domestic product in August, central bank figures show, up roughly 11.5 percentage points from about 71% in 2023, the year Lula's current term began. Bolsonaro's camp has said it would cap that ratio, with spending cuts that kick in automatically once the limit is reached. Analysts at ING expect "both the currency and bond market to rally" on a platform built around austerity and deregulation.

Ahead of schedule

A survey of 116 investors by brokerage XP pointed to medium-term gains of about 4% for the real and about 6% for the Ibovespa. One session has already delivered the currency forecast and half again the stock forecast. That leaves less room for upside if Bolsonaro wins, and more room for a reversal if he does not.

The precedent investors are weighing

Brazil has seen this setup before. In 2022, Flávio's father, Jair Bolsonaro, beat expectations in the first round, and the real gained more than 4% while the Bovespa rose about 5.5%. Lula won the runoff.

The two readings follow from that history. In one, Monday is the start of a durable repricing, backed by a first-round lead and gains for the right in the congressional and state races. In the other, investors have paid up front for an outcome decided by fewer than 2 points, with endorsements and a full runoff campaign still to come.

The measure to watch

The cleanest gauge is whether the real holds near 5 per dollar into . A currency that gives back ground while local stocks hold would suggest foreign money leaving first. Both slipping together would point to the market reconsidering the runoff itself.
